I want to use Visual Studio 2008's setup and deployment project to build a setup for the application which was build on visual studio 2012, i.e. .NET Framework 4.X.. I want to know if it is possible ? If it is, then how ? And, if it is not, then what is the alternative to build a .msi setup with all added prerequisites for the application (for free) ?

First of all, think about using .NET 3.5 — this is a very good .NET version already; and you can do development with VS2008. What, still need 4.5 and don't want to use Express?

It's not possible, because the Visual Studio 2008 does not understand the target framework version for version 4.0. Additionally the format of the project files are slightly different between the Visual Studio versions. You have to stick either with Visual Studio, or give SharpDevelop or MonoDevelop a try.
